Build a small emergency fund before your first SIP
Why the first investing decision on a salary in India is cash you can reach, and how many months to aim for.
A SIP is a good habit. It is a bad emergency fund. The first time a medical bill or a month between jobs shows up, you will sell the fund, possibly at a loss, and possibly with tax. Cash set aside for that bill does the job the fund was never meant to do.
How much is the target
Add up a dull month: rent, food, local travel, bills, EMIs. Multiply by the number of months you want covered.
Three months is a fair start when the salary arrives on a known date and you could look for another job without a long gap. Six months is the figure most people should recognise as the usual advice. If you freelance, or your pay depends on incentives, use more than six and think of it as a floor the account should not fall through.
Example: essentials of ₹25,000 and a six-month target is ₹1,50,000. If you can move ₹8,000 a month, the gap takes about 19 months. That is a long time, which is why the first ₹8,000 matters more than the perfect target. Use the calculator with your own essentials. The example is only an example.
Where it should sit
A separate savings account is enough. Some people use a liquid fund later, once the habit exists. At the start, the extra step is how the money fails to get moved. The rate on a savings account will not impress you. That is acceptable. This money’s job is to be there on a Tuesday.
Do not count the following as the emergency fund:
- The PF balance, which is not cash you can use for a bike repair
- A credit card limit, which is debt
- A SIP you would have to redeem
- Money your parents would “probably” send
The order, once a transfer exists
Keep the emergency transfer running. If there is room for a second, smaller transfer, that one can be the SIP. The SIP amount should be one you can pay in a month when the emergency transfer also happens. If you have to choose, the emergency transfer wins until you are at least part-way to the target.
The SIP calculator will happily project ₹10,000 a month for 15 years. It does not know about your rent. You do.
